Key Tax Concepts Explained
Foreign Tax Credit
The tax withheld (Box 7a) is not lost. You can use Form 1042-S to prove you paid U.S. tax, allowing you to claim a credit against the tax you owe in your home country, preventing you from being taxed twice on the same income.
Tax Treaty Benefits
If your country has a tax treaty with the U.S., you may qualify for a reduced rate of withholding (for example, 15% or 10% instead of 30%). This is shown in Box 3b and provides an immediate cash-flow benefit.
Withholding Exemptions
Certain types of income or recipients are completely exempt from U.S. withholding. In this case, Box 3b will show a 0% rate, and Box 3a will have a code explaining why the income is exempt (for example, Code 04 for "Exempt under tax treaty").
